This question may be a bit dated but I got into this game again after playing the sequel. IMO the game is really well balanced and is one of the hardest to fully analyze mathematically... yet still possible.

Anyways, what does the empty-handed punishment do? I got it on marche by accident and it is driving me nuts trying to figure out what it did since some of the punishments do hideous things like delete items or permanently lower stats.

One source said it de-equipped weapons, but my weapons are all still equipped. It seems like I still have the same items, unless it jacked a recovery item which are harder to keep track of.

Anyone know the answer to this?

If I remember right, it means that you don't get any spoils after battles for a while. Don't quote me on that.

I believe the character loses any AP and possibly Exp. he may have gained for that fight.

if i remember correctly, this is correct but it is only for that one battle.
