Its called holophony, or a holophonic sound recording.
Its recorded using a boom mic stand which resembles a persons head, with two microphones in the ears. Thats all that is needed to create this. The rest as 'Luigi' mentioned is done in your head :D

That is insane. At the very beginning I could have sworn there was somebody in the room behind me knocking on the wall.

I wasn't expecting to be impressed, but whoa. It was actually kind of creepy.

I was afraid it'd be like a blood-curdling scream or something.

I got goose-bumps when he tried to suffocate me by putting my head in a plastic bag.

You get the best results if you close your eyes and there are no other sounds in the room, I listened to this a couple months ago, it really is amazing.
