I'll go with the obvious. Nibelhiem?
Nibelheim or something in Nibelheim are the most obvious. Otherwise it could be Corel which was burnt to build the Gold Saucer there and rebuilt as a Desert Camp in the mountains. Teh nightmare thing is not really fitting for that, however. It can be seen what happened to Corel and the terrible state of North Corel as "the best solution they have" also shows it. And Barret also knows it. Maybe also Dyne ... but Dyne was not burnt. You can connect this to Corel being burnt but he was in the mountains when he disappeared. And Barret even knew about Dyne because the doctors told him about a similiar surgery on the other arm of a man. Hm. The most obvious really is Nibelheim or something from Nibelheim.
No, you're both wrong.
I think the answer is Nibelheim.
Was it all just a nightmare? - From the character's point of view, something could be a nightmare.
The reality is bleaker then usual. - What the character's thought was a nightmare was the truth.
I was burnt once then restored, - Two places match this: Nibelheim and Correl.
Now you might have never guessed it. - A person/character not native to the place would not suspect anything.
What is my name? - Nibelheim, the reason being was that the Shinra company rebuilt Nibelheim so well that no one would have expected it's nightmarish past.
As Choco got that first - I'll let him take the floor if he wants to.
Open round, I guess. I'm dry.
I hold everything
Beauty, magic, power, blessings
I slip, I fall
All is released
Like rose petals scattered in the wind
At the end
Aeris.

The Lifestream, also possible in its condensed form, the Materia. But the Lifestream itself is more fitting. Mako is also a part of the Lifestream but not all so of the three the Lifestream is the most fitting one and I choose that.
Nope.
Midgar?
No.
It sounds to me like the part where Cloud presents the black Materia to Sephiroth in the Northern Crater... then the weapons are released.
