You are thinking too vague,. Remember that this clue can work with this character and that the words are carefully chosen. It is a hard one to get, I agree but when you see what it is you will know why it works....

Rather than

Is it Jenova disguised as Sephiroth on the boat to Costa Del Sol.
Jenova is fighting evil from its point of view; the humans who are settled on the planet. It also uses magic when you fight it. And as for the not real part, it is not the real Sephiroth, which is what the party believe at first.
jenova is a real character and she certainly does not fight evil :P
Evil from clouds point of view and pretty much anyoen who knew what the evil is :P
believe me , when I say Evil, it is a big clue. If no one has got this by next week I will give 1 last clue which will narrow it down further.
But remember there are only so many characters on FF7, so you should be able to get it... Just think about the riddle and then think of what part of the game has "evil" and a character which is not "real" to cloud.
Also remember that how cloud sees this character as "not real" is the same way we can see this same character as not real in the REAL world.
When you find out what it is, you will know why it works, that is all I can say :P

My method is magic (Wizard) rather than steel (as opposed to the knight who you can also talk to)

Actually the Knight is called "soldier" probably an injoke of FF7....it is obviously a knight, but the japanese says Soldier.
