There is nothing to explain per sé. Much of what Cloud remembers actually did happen the way he remembers. It is not like they really are looking into the past also, they just remember and the story expresses it that way, they don't have "the same dream as in one dream shared (memory in that case)" or anything like this but both remember the same thing at the same time.

I was going to say what Sephiroth said, but then I remembered that Tifa actually points out the well after it appears on screen so I dunno. It's Japan. They don't respect the fourth wall.

By the way, that's called satire. Get over it.
We're seeing an amalgam of their memories (or the objective truth, either or) but neither of them are inside each other's memories. It just makes for a far better scene than watching the two of them staring at the ceiling of 7th Heaven. The direct references like the quoted text are really smurfing weird though.
Show, don't tell. "Hey Cloud remember that well it was starry and we were kids and you were wearing..." isn't the best way to tell a story.
This scene actually never takes place and is all merely a concoction of Sephiroth.
Well yeah, but then Off Course!! a lot of FFVII's phrasing is in No, Way!! well written.
