Bugenhagen is his 'spiritual' grandfather in my opinion. Nanaki's father (Seto) and Nanaki's mother (Nanaki's mother) (SPOILER)both died defending Cosmo Canyon from the Gi so he'd have needed someone to watch over him and raise him. Bugenhagen was probably a close family friend, and so took on the task.
Bugenhagen said that Red XIII is "what you see."
They never say what he is.
