Slots in their weapons and armour. There's a pic somewhere in the "If Materia was real..." thread of two materia in Cid's spear.
They go in their weapons, except Barret cause he keeps his up his ass.

It has nothing to do with Enix nor does it contradict itself. Yazoo, Loz, and Kadaj are quite clearly different sorts of beings than the party, so I'm sure it has something to do with that. If we saw Cloud, Tifa, or the others absorbing Materia into themselves, that would be a contradiction, but that isnt the case.
Yeah I was gonna bring that up, but didn't know how to word it. I was gonna say "Spirit Children", but bleh.
