No, there was no error. Hojo really intended to breed them. He not only wanted a subject he could study, he also wanted to created a new species. You have to understand, Hojo was totally nuts. He experimented on his wife and son, as well as Vincent and all the people who were drawn to reunion, and killed Gast because he was listening to a 2000 year old alien, as well as for the advancement of science. He was crazy.
Like I've said, he is the only one not confirmed. Well, the only character that was originally playable, anyway.

In AC, Advent Children -and- On the Way to a Smile Spoilersindividuals who came in contact with the Lifestream contracted Geostigma, as it had been "infected" when Sephiroth's body was blown apart. In Kazushige Nojima's novella On the Way to a Smile, which helps bridge FFVII and AC, Mrs. Levy (who had taken care of Denzel after his parents died when Shinra collapsed the plate) contracts Geostigma immediately upon coming into contact with the Lifestream, and dies soon thereafter. It seems to vary greatly, again as evidenced by On the Way to a Smile, as to how long it takes for Geostigma to actually manifest itself. In any case, the children and Rufus all presumably came into contact with the tainted Lifestream, and thus picked up Geostigma.
As to the matter of Red XIII, it's impossible to know what, if anything, Hojo actually did to him. Even Red himself doesn't know what Hojo did to him.
However, seeing as Red exhibits none of the characteristics of one injected with JENOVA cells, and does not have "Mako eyes," it seems unlikely that Red was intended as a Sephiroth Clone (particularly since he isn't human, or even similar to a human), or even as a military project. It could be, also, that he didn't have time to do anything, although his insane attempt to breed Red and Aeris sort of suggests that Red was simply there to be used for whatever jumped into Hojo's mind.Red XIII: Cloud...
